Can someone discard king rehoboam with aotL when there is a side battle going on?

Yes, but it doesn't stop the side battle from happening.

Another question, in prisoner transfer does that mean one pair of lost souls are exchanged or two pairs are exchanged

There are two versions of King Rehoboam. The crimson version from Kings can be discarded by AotL during the side battle. The brown version from Disciples says that it is protected during the side battle, therefore you cannot use AotL to target him unless you first negate the protection.

One pair is exchanged (i.e. "Two Lost Soul cards are exchanged with each other").
